The camera is natively 4:3.
Letterbox puts black bars on the image as you suggest.
Squeeze does a crop on the image and then does the anamorphic squishy thing to record it on tape.
It sounds like you are looking for an easy workflow, in which case squeeze would be the way to go as you can then just set your project properties to DV 16:9 and import your footage and it will be as expected mostly.
The best choice for no loss of resolution would be 4:3 of course! ;)
Another option would be to put 16:9 guides on the flip out screen and to crop to 16:9 in post but obviously thats less straightforward.
